The 62-year-old Englishman, who led Fulham to the Europa League final last season, takes over a club that finished seventh in the Premier League and failed to qualify for this season's Champions League. Benitez left Liverpool after six seasons to replace Jose Mourinho at European champion Inter Milan. Mourinho took over Real Madrid.
Liverpool, heavily in debt and its plans for a new stadium stalled, has been put up for sale by owners Tom Hicks and George Gillett Jr., who bought the club in 2007.
"This is the biggest job in club football, and I'm honored to be taking on the role of manager of Britain's most successful football club," Hodgson was quoted as saying on Liverpool's website.
Hodgson was hired by Fulham to replace Lawrie Sanchez in December 2007 and saved the Cottagers from relegation. He then guided the west London club to an all-time best seventh place a season later.
Helped by American midfielder Clint Dempsey, Fulham reached the second major final in the club's 131-year history this year, losing 2-1 to Atletico Madrid. The Cottagers finished 12th in the Premier League.
In a 34-year coaching career, Hodgson has had spells in England, Sweden, Denmark, Norway, Switzerland and Italy, where he twice was in charge of Inter (1995-97 and 1999).
Hodgson also has coached Finland (2006-7), the United Arab Emirates (2002-4) and Switzerland (1992-95), which he guided to the second round of the 1994 World Cup in the United States. He has been a technical adviser to the Union of European Football Associations.
After spells with Fulham and Blackburn (1997-98), Liverpool will be his first stint at big four club in his own country.
Benitez managed Liverpool to the 2005 Champions League title in his first season but failed to win the English league, last captured by Liverpool in 1990. Manchester United has equaled Liverpool's record of 18 league titles.
Last season's finish was Liverpool's worst in 11 years.
Fulham said Ray Lewington temporarily will be in charge until a successor is announced.
